The Appraisal Came Back Low… aaarrgghh!!!

Commonly heard, especially from sellers right now…

Let’s get a couple of things out of the way.

  • Back during the “boom”, it was almost unheard of for an appraisal to come back too low.  The banks wanted them high, and the appraisers were getting paid by the banks.  The thought was “real estate will always go up, so if the value is a little out of line, it’s OK”.
  • Around 2007/2008, that stopped.  There were a lot of big changes in the appraisal world…
  • Appraisers NOW are all but forced to be VERY conservative.
  • Appraisals are based on “comps” sold within the last 6 months… sometimes 12 months.

So, where we find ourselves in the current real estate climate is with price appreciation happening, most noticeably at the entry level end of the market.  Homes are OFTEN drawing multiple offers and selling over listing price.

 

As a byproduct, values are outstripping appraisals.  It isn’t always that the prices are out of line with other homes in the neighborhood… it is often because the appraisal process almost demands that appraisers work with information that is out of date.

On average, after a buyer and seller agree on a price, it may take from 30-60 days for the sale to close.  After that, it may take another 30-60 days for the sale to be recorded with the county.  The local MLSs are a bit faster, generally having the sale information within a week or so of closing.

So, the Appraiser is working with sale prices that reflect where the market was anywhere from 1½ to 4 months ago… at best.  And in the market we are in, there has been about a 10% increase in pricing, dependent on location, price segment, etc.  But much, if not most of that appreciate has been more recent than the 6 months an Appraiser is looking at.

The next issue that we run into relates to condition.  Many of the properties that sold last year, or the year before that were in pretty rough shape.  Much of the foreclosure and short sale inventory has been worked through, but a year, and even 6 months ago, it accounted for a large chunk of the sales.  Now, with constrained inventories, that isn’t the case.

Appraisers DO adjust values based on condition… but the problem is that often the adjustments are based on a limited amount of information available in an MLS listing for a bank-owned property.  Sorry, but many of the “REO Agents” left minimal information for the appraiser to work from.  It wasn’t uncommon to see a bank-owned listing with 4 pictures, and NO details about condition of the property.

 

Subsequently, the Appraiser might not know that the house that sold a year ago in the subdivision for $75,000 less than the house you are dealing with also happened to need $50,000 in work to bring it up to where it is now.  And his adjustment for that house might have only been $10,000…

The result is that we see neighborhoods with homes that sold for $100,000 last year, with homes that could (and do) sell for $175,000 this year.  Seems like a HUGE increase in value, but the reality is that the $100,000 house needed a tremendous amount of work to get it up to where the current houses are.  Coupled with the reduced inventory and increasing prices… the current price is NOT out of line with reality.

But then…

The appraisal hit.  And it hits HARD.

The buyer either freaks out and thinks that he wants a MASSIVE price cut because of the low appraisal, or starts freaking out that there is no way they can buy the house.

The seller either freaks out because he has to take that much more of a loss, or becomes despondent because he doesn’t think he’ll ever be able to sell his house.

Nobody wants to return anybody’s call…

Actually, there are some things that can be done…

  • Buyers – You have to realize that the appraisal is an opinion of value, often based on out of date information.  It is NOT the Appraiser’s fault that it is low… the Appraiser HAS to work within very specific guidelines.
  • Sellers – Same thing.
  • Both – Don’t yell at your agent.  We aren’t picking the appraisers.  Neither is your Mortgage person.  But, we WILL try to help.
  • Sellers – One of the best ways to start is to buy (yes, spending money) an appraisal PRIOR to listing your home for sale.  Forewarned is forearmed.  It is better to know well in advance that there could be a problem than to get slapped by a shocker appraisal just when you think you are on Easy St.
  • Agents – Do your homework.  Is the CMA for the Seller (or the Buyer) “real” or is it manufactured just to tell them what they wanted to hear?  If it is based in reality, give the Appraiser the comps you used.  You can NOT tell them what to value the house at, but you can help them get to where you are.
  • Sellers & Seller’s Agent – If you get a pre-listing appraisal, talk with the Appraiser about helping to fight the low one.  They speak the same language and might have an easier time working everything out.

There is one other tidbit.  If the appraisal is done for an FHA loan, it sticks with the house for 90 days… that mean ANY subsequent FHA loan from another buyer for the next 3 months will use the same appraisal.  And if you think it is out of whack now, think how out of whack it will be in 3 months…

 

The bottom line is…

Don’t freak out.  Work with the professionals that you hired and see if they can get everything worked out.

Unique Homes?

Everybody likes unique homes… maybe not the same unique homes, but homes that are unique to their needs and desires.  But, when it’s time to move, a unique home can be a REAL challenge to sell.  In effect, it takes finding someone else that sees the same value in the property in order complete a sale where everyone leaves the closing table with a smile.

Financing a unique home can ALSO be a challenge.  Now, you don’t just need to find a buyer that has similar needs and desires for their home, but the appraiser needs to be able to justify it through the use of comparable properties.  Comparable properties might be pretty slim… since the very definition of “unique home” would seem to preclude comparable properties.

What makes a “unique home”?

  • Unusual interior features… maybe a 30 seat movie theater, 10 car garage, recording studio or maybe even a smaller house with a commercial grade kitchen.
  • Architecturally distinct… this can be something as “mundane” as a house that doesn’t fit the character of nearby homes.  A modern, minimalist home in a neighborhood of traditional homes would be unique.
  • Falling Water

    Different type of lot… like a 10 acre lot tucked into a neighborhood with ½ acre lots, or a ¾ acre lot in an area loaded with 20 acre mini-farms.

  • Homes with historical significance… whether we are talking about a house like “Falling Water” (famous Frank Lloyd Wright design) or the Lalaurie Mansion (a famous home in the French Quarter of New Orleans, purchased a few years ago by Nicholas Cage) or even a home owned by a notable person from history.
  • VERY different homes… a house built to look like a shoe, or an earth-shelter home.  Lots of very high end homes fall into this, just because of the cost and limited market for them.

Selling a unique home involves a lot of challenges, both for the sellers AND for their real estate agent.

  • They may take a substantially longer time to sell than other homes.  They need to have the right buyer… and they have a much smaller buyer pool because of their unique attributes.

    The sellers will often end up selling for much less than they originally hoped… even if they find the “perfect buyer” because of the problems that can arise during the appraisal and financing processes.

  • In some cases, especially homes with historical significance, there might be substantial restrictions on the buyers (can you imagine what would happen if someone bought Monticello, Thomas Jefferson’s home in Virginia, and then bull-dozed it because they liked the lot?)
  • The marketing costs and effort need to be much higher in order to have a good outcome.

There is a saying in real estate… Price fixes everything… but there are limits to that.  In fact, over the last few years we have actually seen properties that couldn’t be GIVEN away.  In Detroit, there were homes that were livable (not nice, but not caving in, either) that failed to sell for $100.  The value of the underlying land was less than the cost of removing the house… and there was no demand for the house.  The parallel in unique homes is that there might not be a noticable local demand for a house with that particular style.  To sell a specialized home to a general buyer often means that the unique features are completely discounted, or may even be a liability.

So, “price fixes everything” may actually not apply in the case of some unique homes.  Marketing might also not be able to overcome some obstacles.  However, to get the best outcome, a combination of aggressive marketing, realistic pricing, and a realistic timetable are the solutions.

I have dealt with several unique properties… garage homes being the most predominant.  The require a different type of service than many real estate agents are willing to provide.  There is a substantial portion of the real estate community that “plays a numbers game” when it comes to listings.  They figure that by listing a lot of properties, they will get a percentage that sell.  By lowering their marketing costs and concentrating on funneling more into the listing end of the equation, they will get more sales on the closing end of the equation.  They are much less interested in changing the equation to get a higher percentage fo the properties sold… and they have little patience for dealing with interesting and unique properties.

Normally, each week I pull a post from the past to highlight again.  This week, I’m pulling three of them.  They were all part of a series I did on Cheap Tips

 

It has never been more important to make sure your house shows as well as possible.  And for most sellers that I deal with (spelled n-o-t b-a-n-k-s), they don’t have a bottomless pit of cash to spend while getting ready to sell their home.  Finding efficient and inexpensive ways to make their home look WAY better than the foreclosure up the street are priorities. It doesn’t matter if you are hiring an agent selling unrepresented (FSBO or For Sale By Owner), these tips will help out.

Wayback Wednesday… To Finish or Not to Finish, That is the Question.

It is STILL one of the questions I get the most from both sellers and people that are enjoying their homes (not selling).

Will finishing my basement increase the value of my home?

While the answer isn’t quite this simple, it is basically, no.  There is obviously a lot more to it, and there can be mitigating circumstances.  One of the biggest is figuring out if you have the capability to do the work yourself, or if you need to hire a contractor.  And when I say “you do the work yourself”, PLEASE remember that “good enough” usually isn’t.  The work needs to be AT LEAST as good as should be expected from a contractor.  And NEVER skip getting any required permits.

Wayback Wednesday… An Oldy, but a Moldy

Poor mold.  People are trying to save the whales and bring back the Dodo Bird, but most everyone would be happy is mold were extinct.  But it isn’t…  Mold is alive and kicking, and more of a problem than ever.  And it usually hangs out with some other unsavory characters, Rot and Termites (that are all followers of Moisture).

A couple of years ago I was involved with a moldy property and I learned a few things.  I posted up some good information about Mold, where to find it and how big of an issue it can be.  And it can be a REALLY BIG problem.

Of course, it wasn’t my first run in with the stuff.  Back when I was a reasonably new real estate agent in Gwinnett County, GA, I worked with one of my investor clients on a property that had some pretty significant mold issues.

Real estate prices were crashing around it.  The previous owner had custom built the house, and it was pretty obvious that either they really didn’t have “builder” experience (as opposed to “building” experience), or they ran out of money partway through the project.  The whole “builder v building” experience thing is another post someday, though.

The homes was large and had wonderful high ceilings, a large garage, nice flow patterns and was well sited on the lot.  But, in this luxury home in a subdivision that had homes worth as much as a million dollars, there were no crown mouldings, no granite counters and cabinets that looked like stockers from Home Depot (not knocking HD, but the house deserved at least semi-custom cabinetry).

But the basement was where our story was…  It was nasty.  The home had been unoccupied for at least 9 months and was loaded with mold.  We knew that the HVAC was going to have to be changed… it would be cheaper than cleaning it out.  But the basement was almost beyond salvation.  The solution was to gut it and leave it unfinished.  It had been finished, and was pretty well finished, but was going to have to be “unfinished” in order to remediate the mold problems.  All of the drywall was junk… and we also knew that some of the structural wood would need to be replaced.  Most importantly, we knew that it would need to spend a good long time with proper airflow.

The bank that repossessed the house had DESTROYED their collateral by turning off the power.  Because the HVAC wasn’t running for those 9 months, the bank likely saved about $3000.  But in saving that $3000, the value of the home likely dropped by $200,000.  Not a good trade…  The house should have been able to sell for $500,000, but instead barely managed to bring $300,000.  Of course, the bank wasn’t real bright anyway… they turned down our offer at one point, and then lowered the price to our offer less than two weeks later.
